ESOPs are the equity conversation founders postpone the longest – and the one

that comes back hardest during diligence. The questions we hear most often from

founder’s map consistently onto a few themes: sizing, framework, validation, vesting,

taxation, and dilution. Get the framework right early and it is a genuine retention tool;

get it wrong and it becomes a cap table headache exactly when you can least afford

one.

Sizing the Pool

ESOP pool size is closely tied to a company's growth stage. At the early stage (pre-

seed to seed), a pool of 10–20% of equity is typical, since a larger allocation is

necessary to attract key talent and offset early-stage risk. At the expansion or growth

stage, this typically narrows to 5–12%, as the focus shifts to retaining crucial talent. By

the maturity stage (post-Series B), pools sit at no more than 10%, balanced against

cash compensation to preserve financial stability.

Building the Framework

A sound ESOP framework combines top-down and bottom-up planning. Top-down, the

company decides how equity ownership serves its broader goals, sets the total ESOP

percentage considering industry norms and financial health, and values the company to

translate that percentage into actual shares. Bottom-up, each employee's contribution –

role, performance, tenure, impact – is assessed against clear criteria to calculate

individual grants.

Validation, Vesting, and Tax

Employees should look for an officially approved ESOP policy (via board and

shareholder resolutions) before treating any verbal promise as binding, along with MGT-

14 filings with the MCA and signed grant letters on company letterhead as proof.

Vesting periods typically run one to four years, using either cliff vesting (full vesting after

four years) or linear vesting (gradual vesting over the period).

On taxation, the Finance Act 2020 eased a genuine cash-flow problem: employees now

have up to 14 days from the earliest of five years after allotment, ceasing employment,

or selling the shares, to deposit TDS – though the shares remain taxable at allotment;

only the payment deadline shifts, and only for startups recognised under Section 80-

IAC.

Managing Dilution

As a startup raises successive rounds, ESOP holders can see their stakes diluted just

like any other shareholder. Good practice includes anti-dilution provisions within ESOP

agreements, regular valuations communicated transparently to option holders, and

periodic equity refresh grants to maintain their relative ownership as the company

grows. In the Indian context, ESOPs remain concentrated in information and

entertainment, manufacturing, and financial services, with a strong preference – 83% of

surveyed companies – for equity shares over other instruments. The firms that treat the

ESOP pool as a genuine talent strategy, not a compliance checkbox, are the ones

whose early hires stay through the hard years.
